The problem you are experiencing is directly related to geometry subdivision. If you use a heavily subdivided plane, with relatively uniform faces, your displacement will work as expected. Displacement just doesn't perform well on geometry that has large faces or unevenly sized faces. So subdivide your geometry and try it.
Also, smoothing doesn't affect the displacement settings, it's for when you apply the displacement to a curved surface.
