The built-in Havoc engine can do it. There's a great book called the 3ds Max Bible. It has detailed tutorials on everything Max.

simcloth from Chaos Group works pretty well. I have only used it to play around a bit, but it was simple and looked pretty good for things like curtains anyway.

Why all these third party plugin recommendations? Can't you just use Reactor to do this.....comes with Max.

...or the cloth modifier.
